Buying a car in Malaysia just got a major update. On 1 June 2026, the Hire-Purchase (Amendment) Act 2026 officially took effect. This new law introduces updates to how car loans work, aiming to improve transparency and standardization across the industry. If you are planning to buy a car or currently paying off a car loan, here is everything you need to know.

The Big Shift: Goodbye Flat Rates, Hello Reducing Balance

The biggest change is how banks calculate your loan interest. The previous flat rate system and the “Rule of 78” calculation method are no longer applied to new car loans. They have been replaced by the reducing balance method and the Effective Interest Rate (EIR).

To understand why this matters, think of your car loan like a melting block of ice:

  • The Old System (Flat Rate): If you borrowed RM80,000, the bank calculated your interest based on that full RM80,000 every single month. Even if you had already paid back half the loan, you were still paying interest on the original amount you borrowed on day one.
  • The New System (Reducing Balance): Now, you only pay interest on what you actually still owe. As your remaining loan balance shrinks each month, the amount of interest you owe shrinks too.

Lenders must now provide the Effective Interest Rate (EIR) alongside an amortization schedule.

What is EIR?
In the past, banks advertised a low “flat rate” (like 3%) which made the loan look cheap but did not show the true cost. The EIR is the actual annual interest rate you pay based on your outstanding balance. For example, a 3% flat rate is actually equivalent to a 5.5% EIR. The EIR gives you the true number so you can make an exact apple-to-apple comparison between different banks.

What is an Amortization Schedule?
Think of this as a monthly roadmap for your loan. If your monthly installment is RM1,000, this table breaks down that amount to show exactly how much is your car debt versus the bank’s interest. Every month, you can track your actual debt shrinking.

2. Capped Interest Rates

The government has set strict maximum limits on how much interest lenders can charge. While both options now use the reducing balance method, they work differently based on your preference for risk:

  • Fixed Rate Loans: The interest rate is locked in on day one and never changes. Lenders cap this at 17% EIR per year for loans up to 5 years and 16% EIR per year for longer loans. This option gives you complete certainty because your monthly payment stays exactly the same for the whole tenure. 
  • Variable Rate Loans: The interest rate is tied to a benchmark called the Reference Rate, which moves up or down based on the country’s economic policies. Lenders cap this at 17% EIR per year for all tenures. This option means your monthly payments can fluctuate, offering potential savings if market interest rates drop but risking higher payments if rates rise.

3. Digital Signatures and Faster Paperwork 

You can now sign your hire-purchase agreements digitally or electronically. You can also opt to receive all loan documents via email. This means less physical paperwork and faster processing times at the dealership.

Does It Still Make Sense to Clear Off Your Loan Early?

Under the previous system, paying off your car loan early could save you some money, but the savings were rather small because banks earned most of their interest in the first few years. Under the new reducing balance system, early settlement can provide more substantial financial benefits.

The Pros

  • Massive Interest Savings: Because interest stops accruing the moment you pay off the principal, you only pay interest for the exact time you actually used the money.
  • No Hidden Penalties: There are no unfair financial traps or calculated penalties for clearing your debt ahead of schedule.
  • Improved Cash Flow: Getting rid of a monthly car installment frees up your monthly budget for savings or other investments.

The Cons

  • Cash Liquidity: Paying off a massive chunk of your loan requires a lot of cash upfront, which might deplete your emergency funds.
  • Opportunity Cost: If your car loan EIR is low, you might make more money by keeping your cash in a high-yield savings account or a low-risk investment instead of paying off the loan.

What If You Already Have a Loan?

If you signed your car loan agreement before 1 June 2026, the new law does not automatically apply to you. Your existing loan will continue under its original flat-rate terms.

However, there is some good news. Major banking associations (ABM, AIBIM and ADFIM) have agreed to offer goodwill discounts to existing borrowers who want to settle their old loans early. This discount aims to bring your final outstanding balance closer to what it would look like under the fairer reducing balance method.
